This period was characterized by a broad upswing in equity markets, particularly within the micro-cap segment, driven by renewed investor confidence.

The second quarter of 2026 witnessed a dynamic market environment where micro-cap growth equities significantly outpaced other major benchmarks, including the S&P 500, Nasdaq Composite, and even the so-called 'Magnificent 7' tech giants. However, a notable characteristic of this rally was its concentration in a select group of high-beta, high-momentum, and theme-driven stocks, primarily those linked to artificial intelligence. This presented a challenging landscape for the Conestoga Micro Cap Composite, which maintains a strategy focused on high-quality, conservatively positioned growth companies.

Despite these market dynamics, the Composite demonstrated resilience, with seven of the eleven sectors within the Russell Microcap Growth Index contributing positively to its performance. Health Care emerged as the primary driver of these gains, largely due to astute stock selection in biotechnology. While typically cautious about the biotech sector due to its inherent risks and often speculative nature, the Composite identified several high-quality businesses that aligned with its investment criteria, capitalizing on unique growth opportunities. Companies such as Twist Bioscience Corp. (TWST), Alpha Teknova, Inc. (TKNO), and Vericel Corp. (VCEL) were standout performers, collectively adding over 600 basis points to the Composite's returns. Beyond Health Care, positive contributions also came from Basic Materials, Energy, Utilities, Real Estate, and Consumer Discretionary, primarily benefiting from strategic underweight allocations. The Industrials sector, the Composite's largest exposure, also performed robustly, with holdings like CryoPort, Inc. (CYRX), Graham Corp. (GHM), and Electrovaya, Inc. (ELVA) delivering strong results.

However, the quarter's defining narrative was the meteoric rise of Technology stocks, particularly those involved in AI-related hardware and infrastructure. The Technology sector within the Russell Microcap Growth Index skyrocketed by 82.8%, with semiconductors, computer services, and electronic components leading the charge. Many of these gains were concentrated in a narrow band of highly speculative stocks not held by the Composite, such as Ouster, Inc. (OUST), TeraWulf, Inc. (WULF), and Applied Digital Corp. (APLD), which surged by over 60%. This created a substantial relative performance headwind for the Composite, exacerbated by an overweight position in the software segment, where returns were largely flat and significantly lagged industry benchmarks. In total, the Technology sector accounted for a 947-basis-point drag on the Composite's performance relative to the Index.

During the quarter, the Composite strategically added new positions in nCino, Inc. (NCNO), NPK International, Inc. (NPKI), and Park Aerospace Corp. (PKE). NCNO, a cloud-based software provider for financial institutions, is expected to benefit from increasing adoption of AI-enabled banking solutions. NPKI, a provider of composite matting and infrastructure solutions, offers favorable exposure to long-term utility and critical infrastructure investments. PKE, a manufacturer of advanced composite materials for aerospace and defense, is well-positioned for growth due to increased defense spending and recovering commercial aerospace demand.

Conversely, the Composite divested positions in N-able, Inc. (NABL), Planet Labs, Inc. (PL), Energy Recovery, Inc. (ERII), and U.S. Physical Therapy, Inc. (USPH). The decision to exit NABL was part of a broader strategy to concentrate software exposure in businesses with higher long-term growth potential. PL was sold following a period of exceptional share price appreciation, with its valuation deemed to fully reflect future growth prospects. ERII's position was exited due to increased geopolitical uncertainty and project delays in the Middle East, which clouded its near-term earnings visibility. USPH was sold due to concerns over labor cost pressures, reimbursement uncertainty, and slower margin expansion in the physical therapy sector.
